Definition

Subrogation is a method utilized by the property & casualty insurance industry to recoup a loss on a claim (e.g., the money paid to the insured) by obtaining reimbursement from the party at fault. One definition is "to substitute one person for another with reference to a claim or right." (Dictionary.com) Generally, the term describes the right of an insurance company to recover a loss paid to the insured by taking action, on the insured’s behalf, against the third party which caused the loss. It can also mean the recovery process itself, and is often a condition of coverage. This process often takes place behind the scenes between the insurance companies involved in the claim.


Effects

Subrogation by the insurance industry prevents the insured from obtaining a duplicate recovery (e.g., prevents one from recovering money from both the insurer and from the third party at fault), may result in the recovery of the insured's deductible, and may act to reduce insurance costs. An example is given below.



Example

For example, assume that a home burns to the ground (but everyone is safe). The insurance company begins a forensic investigation to determine the fire cause and origin. However, the insured family needs reimbursement immediately. Rather than wait for the investigation to conclude, the claims adjuster pays the claim to the homeowner, per the insurance policy. But how can the insurance company recoup that money later?



Investigation Results

Assume the professional opinion of the investigative engineer is that the fire started in the clothes dryer. At that point, the investigation is temporarily suspended and the physical evidence is secured. All potentially involved parties (the manufacturer, the contractor, the electrician, the repair company, etc.) are officially "put on notice" and invited to participate in a combined, equitable, and joint investigation of the physical evidence to determine the cause.



Conclusion

Once cause is determined, the insurance company and the responsible party (and its insurance carrier) can negotiate a financial arrangement to recover the insurer's loss.
